It is no secret that many businesses have faced tremendous challenges over the past few years. In addition to the global Covid-19 pandemic that brought many large and small businesses to their knees, business owners also had to deal with the aftermath of Russia’s Ukraine invasion, super-fast technological developments, and an ever-changing economic environment. Despite what might appear to be a less-than-perfect climate, economists predict that 2023 may be a great year for start-ups in particular. With many entrepreneurs opting to structure their new business as a limited liability company (LLC), it is safe to assume that this will once again be one of the most prevalent business entity types in the new year. The decision to start an LLC is by no means random. In fact, there are many benefits to starting an LLC from enjoying tax flexibility and personal liability protection to management flexibility and the ease of setting up the business.


Enjoy Various Tax Benefits

LLCs find themselves in a very unique position where they can choose whether to be taxed as a pass-through entity or as a corporation. If the LLC is taxed as pass-through, double taxation can be avoided. When being taxed as the former, the LLC is not responsible for paying any federal corporate income tax as all the business’s profits and losses will pass through the individual tax returns of each member. The LLC can also choose to be taxed as a C-corporation or S-corporation, which can be beneficial as the owner does not have to carry all of the business’s tax on their personal tax return. The owners also don’t have to pay self-employment tax. When starting an LLC it is important to remember that tax rates differ from one state to the next. As a result of this, you may enjoy different tax benefits when choosing to open an LLC in California as opposed to opening one in Delaware, for example.


Personal Liability Protection is a Big Drawcard

One of the biggest advantages of an LLC is the personal liability protection that is provided to members. This ensures that the personal financial assets of the owners are never in any danger if the LLC is sued or becomes insolvent. General partnerships and even sole proprietorships do not offer the same protection. It is important to remember that owners may lose this liability protection if they consciously, or accidentally, pierce the corporate veil of the LLC. This usually occurs when fraud is committed, or personal banking accounts are mixed with business accounts. In short, if the LLC is found to be liable for the wrongdoing or negligence of an employee or owner, the assets of the LLC may be awarded to creditors in order to satisfy a judgment.

 

More Flexible Management Options Exist

There are many ways in which an LLC can be managed. It can either be managed by the actual members or by a management group elected by the members. This allows for a lot more flexibility than what is enjoyed by corporations that are managed by an appointed board of directors. The day-to-day operations of LLCs that are managed by its members are also overseen by the owners. If the LLC is managed by an appointed management group, however, the operations become the concern of the directors instead of the members.  Unlike C or S corporations, member-managed LLCs are not required to convene an annual stakeholders meeting. Instead, meetings will be held at the members’ own discretion.


Business Deductions Help Lower Tax

There are a number of expenses that an LLC can write off as business tax deductions.  This helps to lower the total amount due by owners on their own income tax or the amount the business owes if being taxed as a corporation. How the LLC is classified and taxed will determine the process for claiming specific deductions. If the LLC is taxed as a corporation, all deductions will be claimed at the business level while deductions will be claimed in a personal capacity if the LLC is classified as a pass-through. Popular deductible expenses include start-up costs (of up to $10,000), advertising, and charitable contributions. Home office expenses can also be a valid tax deduction if calculated correctly. To calculate this, divide the total square footage of your home office by the total square footage of your home.  You then multiply that by the sum of your rent or mortgage, home insurance, utilities, and repairs.  Other deductions include capital loss carryovers, vehicle expenses, and expenses related to continuing education or obtaining additional qualifications.
