When it comes to technical analysis, momentum is described as how fast the price of security changes. It could also be used to cite how fast the volume of security varies across a specified period. Volume and pricing do not vary in any single pattern, and therefore, momentum could be seen as an oscillatory parameter. The speed at which the two factors vary is subject to diminish as time passes.

A momentum indicator will always remain on a positive scale as long as the price is an uptrend. On the other hand, the momentum indicator remains negative whenever price turns into a downtrend. The fundamental analysis defines momentum as the variations in how much a company earns as revenue. In this case, momentum is always positive. This article, however, will describe how momentum works when it comes to technical analysis.

Calculating Momentum

A momentum indicator is often dependent on its pricing. The majority of the platforms will use this analogy to describe momentum, although you may sometimes find developers tying momentum indicators to volume. It is calculated as a Simple Moving Average difference between two distinct periods.

Momentum Indicator = Present SMA – Previous SMA

The momentum indicator is much more streamlined whenever the time is more extended.

The Significance of a Momentum Indicator

There are instances that traders use a certain level of momentum as a price reversal parameter. In such a case, the momentum is often not sustainable as it is at the far extremes. As such, it is impractical to use only an indicator to influence trading decisions. As a result, more accurate readings can only be determined if you pair the momentum indicator with a few others whenever you utilize the parameter to determine reversals in pricing.

In the case of cryptocurrencies, a momentum indicator will not yield favorable results due to the disparities in opinions concerning such assets' value. They often give rise to price bubbles, which doesn't do trading any favors. Investors and traders have different ideologies when it comes to utilizing momentum. A common strategy is momentum trading, which describes trading concerning the momentum trajectory.

It is mostly targeted towards getting the most out of traders' emotions and, as such, is only a strategy for the short term. Investment is primarily based on buying low and selling high. However, for a momentum-based strategy, the main idea is to buy high and sell even higher. Stock trading is believed to offer more rewards when the stock prices move at the highest rate possible.

The Physical Analogy

Stock revenue is projected to increase by over 2.95 percent in the next year, meaning that strategies such as momentum indicators will be in high demand. The mindset behind this approach is similar to the velocity and acceleration of a car. For example, if the vehicle starts accelerating from a stationary position, the rate of change of its speed gradually starts rising. However, the actual speed is still relatively low. This situation could be analogized to a stock whose price movement is stationary, but its momentum is gradually rising.

Going back to the car example, there will come a time when the acceleration is zero, meaning that the speed is constant. At this point, the speed is as high as it can be. In terms of trading, it could be likened to when the price is at its highest. A trader who is momentum oriented would pick this as the right time to make a long trade as it is now at the highest level. However, they have to do this right before it starts declining and taking on a different path.

Making Use of the Indicator

The most favorable use for a momentum indicator is in a price reversal. This is the time when the market is being stretched in another way leading to unsustainable effects. Some traders prefer to trade through reversals and often lean more towards mean reversion going by the momentum patterns. In this case, the indicator works best with price reversal. They could also apply to the traders who follow the path of buying low and selling high.

Final Thoughts

Momentum is a measure of variation in the price of security usually defined within a specific period. Shorter time intervals will often result in a rugged pattern, but whenever the intervals are bigger, you get a much more favorable trend, which places you in a better position to make informed choices.
